Lets look at it from what it could really do.
Exhibit A - Merchants cannot sell illegal items.
This is honestly not bad at all. Merchants can still put up weapons and armor that are not sliced. They are still going to sellthatgear because people will always need them. Smugglers will still need to slice them. In fact this works well for weaponsmiths and armorsmiths because some people will buy multiple weapons and armor tobe sliced instead of buying the best one off the shelf. In the end, people will still have to buy as is. As for spice, since no one really buys them now, they won't be missed on vendors very much.
Exhibit B - I don't want to deliver spice all day
You don't have to. But somebody will. If many smugglers don't make spice, then those few smugglers who do will make many a credit now won't they?
As well, you can simply do it on the side, no one is forcing you to mass produce spice all day long...
Exhibit C - I don't want to slice gear all day long
See Exhibit B. If many smugglers don't slice, then those who do will make many credits now won't they?
This is the best example of a supply and demand economy! If demand is high and supply is low, then the sellers make many credits! Merchants will be fine because they still sell the original gear to get sliced, and may see repeat sales if the gear is sliced poorly. 75% of the vendors on my server do not sell sliced gear. Plus, think of the credits you save for not having a smuggler slice tons of gear to sell!
This is one of the greatest things for smugglers since they will actually be in demand! Turn off the tag if you don't want to slice or sell spice at that moment!

This, coupled with the immersion/RP factor, pretty much sums up my decision to go with A.

And the value and appearance of sliced gear and spices as being illegal would skyrocket.

Yes, the illegal item trade should be prosperous! If few smugglers slice, then they can ask for high prices. Once many people see how well they are doing, more will enter and undercut them. Prices will lower with more smugglers slicing and selling goods. Eventually some smugglers will leave and prices will go up and again to be repeated over and over. If the smugglers collude to keep prices high, then the few who don't will be able to take most of the potential customers do to the fact that they will undercharge to get the business, thereby cutting out the colluders. It should make for interesting roleplaying between customers and fellow smugglers!

I totally agree with the original poster. Make this stuff illegal. It's supposed to be anyway, isn't it?

I disagree entirely:
1) If spice is not sellable on vendors it will not be sellable in bulk. Every order will have to be custom handled via email or tell, and custome delivered DIRECTLY to the recipient. They have to be online. I have to be online. You know what that means? That means they have to be able to FIND us first. And most people when they want something want it right NOW. Not tomorrow. Not in an hour. Now. And if they can't get it, then they'll do without it. Because they're doing FINE without it now, and unless it gets Revamped to the point where they cannot live without it, which won't happen, I'm fairly sure, then people will just continue to live without it.
2) Sliced weapons won't change. There just won't be people selling sliced weapons. We'll lose money that way, not make any.
3) If I don't get smuggling I want EVERY conceiveable con there is. Every way for me to make money, I want it. Because if I can't smuggle, I might as well do EVERYTHING else.
4) There are about a bazillion good ideas for a middle ground here, why cut us off from vendors entirely?
5) So, I guess those of us who are merchant smugglers can just go screw ourselves then?

Merchants should have exclusive rights to vendors. We wouldn't like it if weaponsmiths could even do weak slices.
Let merchants set up blackmarket vendors with higher maintence, and some sort of Contraband risk.

I agree... but I still stand by the thought that illegal stuff needs to be illegal and not on an advertised vendor.

How about a combination, a smuggler, merchant only could do it?

That is an interesting thought but that would be unprecedented. I don't know how feasible that is.
And just because it's on a vendor, doesn't make it "legitimate." It's a shop that sells under the counter. Now if vendors with spices or sliced weapons or whatever weren't allowed to advertise as such, that'd be different.
