It's the song OR the instrument, whichever is higher. Once the servers have aged a bit there'll be Musicians with the schematics for all the instruments, so you'll be able to always buy the most up-to-date instrument. But right now, everything goes in two groups: Slitherhorn/Fizzz (anyone can get) and Fanfar/Kloo (Novice Musician can make), and this tends to polarize the XP.

Unfortunately right now, that means the song drives the XP. In my cantina there are a half-dozen musicians all at Music 3 or 4, so we play SW3 or Folk a lot. We're willing to drop down to SW2 to accomodate a new person, but not any further than that, because without Kloos and Fanfars it'd cost us more than half our XP. Not the sort of thing we'll do for a total stranger. Once someone reaches the higher instruments that might change a bit, but the general premise still holds: don't assume the group will always drop down to your skill. We paid our dues, endless hours of those songs.

As time goes on and instruments of all levels flood the market (I give it two weeks), it won't be an XP problem to play down to a lower song, but right now it's a big sacrifice.
