Can I declare city faction? If so how do I? What are the benefits... and the negatives?

You can't actually declare a faction. If the mayor has martial IV, they can place fational terminals. A mayor can infact place both rebel and imperial terminals inside the town. A faction city is really determined by if you place factional bases, mines, turrets in town.

There is no official declaration really.

With the Martial line in Politican, the mayor can make their city spec a "Stronghold". It gives a bonus to all militia while they are in town. So you can do that, and recruit everyone into that, to give them a bonus when defending bases you may have in town.

Being neutral, I haven't tested this but ...

It is said to be possible to place the cloning center while overt. This will make the center delcared and your faction will come out of it overt.
