Okay, so if I buy a theater with my "master" dancer (I'm not one yet, this is hypothetical) 
do I have to put it in a town or can it be placed anywhere like a house or guild hall?

Oh and another thing: can cities have more than one theater in them?

It has to be in a player city.
I have no idea with the back room thing.
Well, the city I live in has 3 cantinas, so I'd think theaters would work the same way.

Great thanks for the info. And wouldnt you know it, this weeks home show is a theater, so I guess you can decorate.

Yes, you can definitely decorate them. Here's a picture of the interior of Scipionus' theater on Chilastra.

on top of it being a player city, it has to be rank 4 when you place the theatre.
