In fact is there even some way to distinguish between enemies and allies when targeting? In the manual it says there should be, but when I go to rebind keys I am not seeing a difference.

Well yes--I dont' remember specific commands, but there are tons of them. Are you doing your UI config in space, where the space-related commands show up? Because you have to... I use a combination of tab, target-next-enemy, and target-under-reticle
